ROLE OF FINANCIAL INCLUSION IN ECONOMIC GROWTH AND POVERTY REDUCTION IN A DEVELOPING ECONOMY

Abstract

This study is to empirically investigate the role of financial inclusion in poverty reduction and economic growth in a developing economy using panel data analysis ranges from 2006 to 2015 within a log linear model specification framework. The methodology applied to the study is distilled from the literatures. From our regression result, the numbers of active ATM, bank branches and government expenditures selected from three Africa countries were the most robust predictors for financial inclusion on poverty reduction in a developing economy. One percent increase on ratio of active ATM will leads to about 0.0082 percent increase in the gross domestic product and a reduction of poverty in developing economy, this however does not perfectly corroborate with Sarma (2008). An indicator shows that most of the ATM in developing economy are obsolete and thus required a technological upgrade to have a significant impact in rural areas. The coefficient of determination was very high. It shows that about 92 percent of the total variations in real growth rate of gross domestic product are explained by all the independent variables in the model. Consequently, the study recommends that Government should focus on poverty reduction through focus on infrastructural development that will enhance banking services.

1.0 Introduction
One of the origin of financial inclusions and poverty reduction history can be traced to the developing
Asia’s success stories is its sustained economic expansion which lifted millions out of poverty.
However, it becomes obvious that poverty remains a stubborn challenge in most developing
economy. Financial inclusion is critical as increasing the poor’s access to financial services is often
considered as an effective tool that can help reduce poverty and lower income inequality.
Sarma (2008), financial inclusion is the process that ensures the ease of access, availability, and usage
of formal financial system for all members of an economy. Financial inclusions can be voluntary
versus involuntary exclusion and it is however important to distinguish between voluntary versus

involuntary exclusion. The theoretical framework and empirical analysis of this research is limited
to involuntary exclusion as opined by Sarma (2008). This is because involuntary exclusion addressed
appropriate economic programs and policies which can be designed to increase income levels and
correct market failures and imperfections and thus suitable for policy and research.
The World Bank (2014) defines voluntary exclusion as a condition where the segment of the
population or firms choose not to use financial services either because they have no need for them
or due to cultural or religious reasons. In contrast, involuntary exclusion arises from insufficient
income and high risk profile or due to discrimination and market letdowns and limitations.
The issue of access to financial services for the rural dwellers in every country in terms of
development, poverty reduction, decent work and economic empowerment has received growing
attention from scholars and policy makers as it concern financial inclusion. In Banking and Finance
area, financial inclusion can be seen as the delivery of financial services at affordable costs to some
disadvantages and low income segment of the economy, in contrast to financial exclusion where
those services are not available or affordable. However, one of the biggest achievement of the
financial sector in Africa (Nigeria) was the reform of the banking sector with increase in capital above
1000 percent. It was an exercise that resulted in the reduction of the country motley group of mainly
anemic 89 banks to 25 bigger, stronger and more resilient financial institutions. The reforms
engineered a revolution in the financial services industry leading to an increase both in the quality of
service and quantity of financial products available to rural dwellers. (Harleytega 2011).
Sarma (2008), specify that financial inclusion indicator are measures in terms of automated teller
machines (ATM), Commercial Bank Branches per 100,000 adults, borrowers from commercial banks
per 1,000 adults, depositors with commercial banks per 1,000 adults, and domestic credit to GDP
ratio.
In spite of the importance of financial inclusions in any economy, financial inclusions, poverty
reduction and economy growth modeling has been in the mainstream of econometric research in
developing economy. Discussions in some previous studies have, for instance, suggested a number of
factors that may influence economy growth. There has been no model designed to determine the
relative impact of financial inclusions, poverty reduction, population and economy growth and their
possible linkages with the real or productive sector of the economy. Since the global financial
meltdown of 2008, no consensus has been reached by scholars as regards the impacts of financial
inclusions and poverty in developing economy. Therefore, there is the need for empirical work to be
done in this area. Moreover, in this study, the methods of analysis employed most have been
overlooked by any existing studies. Although financial inclusion has become topical on the global
policy agenda for sustainable development, economic literature on financial inclusion is still in its
infancy. Most studies have looked into the appropriate measures of financial inclusion both at
household and country levels, while some academic scholars focused on the role of financial access
in lowering poverty and income inequality. Other researchers have dealt with varying levels of
financial inclusion both in advanced and emerging economies. However, is of little that has been said
about financial inclusions and poverty reduction in developing economy, thus more work needs to
be done by developing economy scholars.

Burgess and Pande (2005) has cited by Haniffa, R. & Hudaib, M. (2006), found that state-led
expansion of rural bank branches in India has helped reduce poverty. Specifically, the authors found
robust evidence that opening bank branches in rural unbanked locations in India was associated with
reduction in rural poverty rates in those areas. Similarly, Brune et al. (2011) found that increased
financial access through commitment saving account in rural Malawi improves the well-being of poor
households as it provides access to their savings for agricultural input use.
Allen et al. (2013) found that by tapping underprivileged households, commercial banks can help
improve financial access of the poor in Kenya.
Honohan (2007) tested the significance of his financial access indictor in reducing income equality.
His results show that higher financial access significantly reduces income inequality as measured by
the Gini coefficient. However, the link between the two variables depends on which specification is
used, i.e., when the access variable is included on its own and/or includes financial depth measure,
the results are significant, but the same does not hold when per capita income and dummy variables
are included.
Rojas-Suarez (2010), test the significance of various macroeconomic and country characteristics for
a group of emerging economies, including some from developing Asia. The results show that
economic volatility, weak rule of law, higher income inequality, and social underdevelopment and
regulatory constraints significantly lower financial access. In addition, various country grouping
dummy variables were also found to be significant especially for large emerging economies.
Honohan (2007 and 2008) constructed a financial access indicator which captures the fraction of
adult population in a given economy with access to formal financial intermediaries. The composite
financial access indicator was constructed using household survey data for economies with available
data on financial access. For those without household survey on financial access, the indicator was
derived using information on bank account numbers and GDP per capita. The
Data set was constructed as a cross-section series using the most recent data as the reference year,
which varies across economies. However, Honohan’s (2007 and 2008) measure provides a snapshot
of financial inclusion and might not be applicable for understanding changes over time and across
economies.
Amidžić, Massara, and Mialou (2014) constructed a financial inclusion indicator as a composite
indicator of variables pertaining to its dimensions, outreach (geographic and demographic
penetration), usage (deposit and lending), and quality (disclosure requirement, dispute resolution,
and aggregated using statistical weights. The aggregation technique follows the sequence of weighted
geometric mean. A drawback from this approach is that it uses factor analysis method to determine
which variables are to be included for each dimension. Therefore, it does not fully utilize all available
data for each country. Furthermore, it assigns various weights for each dimension, which implies the
importance of one measure versus another.

1.1 Materials And Method
In order to account for the impacts of role of financial inclusion in economic growth and poverty
reduction in developing economy, the model for the study is hereby specified as follows and an
extraction of data from Nigeria.
1.1.2 The models for this study is stated below:

It is expected that government impact will yield positive financial inclusions and poverty reduction
on the assumption that the country operates civilians’ regime. This is because civilian regime has
positive impact than military in shaping economic development and poverty reduction in Africa.
1.1.4 Empirical Analysis of Table 1.

Ratio of automated teller machine (ATM) shows a positive coefficient of 0.926172, this has a
significant positive impact on gross domestic product. One percent increase on ATM will on the
average leads to about 0.926172 percent increase in gross domestic product growth rate. There
exists a significant positive relationship between commercial bank branches and real gross domestic
product growth rate. One percent increase on commercial bank branches to real gross domestic
product will lead on the average, to about 2.267282 percent increase in real gross domestic product.
The ratio of borrowers to commercial banks has a significant positive impact on real gross domestic
product. One percent increase on ratio of borrowers to commercial banks will leads to about
0.450962 percent increase in real gross domestic product.
From the results in table above, there exist a positive relationship between inflation rate of 1.005589
and real gross domestic product. One percent increase in ratio of inflation rate to gross domestic
product will lead to a corresponding rise on the average of about percent increase in real gross
domestic product. The domestic credit to RGDP ratio and deposit to commercial banks shows as
measure of financial inclusion shows 0.032129 and -0.365316 respectively. Indicating that one
percent increase in any of the coefficient will lead to a corresponding increase on gross domestic
growth rate. In addition the government expenditure shows a positive impact on real gross domestic
product of 2.96, one percent increases in government expenditure ratio will invariably affect real
gross domestic product with the same coefficient.
We can also deduce that using a lognormal model, the R2 (coefficient of determination) is very high.
It shows that about 92percent of the total variations in real gross domestic product are explained by
all the independent variables in the model. The adjusted R2 also indicates that about 90.85 percent of
the total variations in RGDP are explained by the model. The F-statistic is significant at 5 percent
critical level. It indicates that the joint variations of the model are significant. However the Durbin
Watson value of 1.2446 indicates a presence of serial autocorrelation.

1.3 Results
The empirical analysis of ATM to RGDP shows that there is still a wider gap of active ATM to
ATM users in the rural area but with the passage of time and financial inclusion been critical
for economy growth will be more pronounce.
The depositors to commercial banks shows a negative relationship to RGDP. This may
indicate that most of the ATM are obsolete or may not have a deposit technology.
From our regression result, commercial bank branches to RGDP have a positive impact. This
means that the more the commercial banks the more rural dwellers can access financial
services. This however, corroborate with Harleytega (2011).
Government expenditures has a significant positive impact on real gross domestic product.
Government expenditures in terms of infrastructural developments will boost economic
growth and development through investment in agricultures for rural dwellers.
The inflation rates does not conform to a priori expectation with its positive coefficients of
1.005589 which may rise as a result of the log linear model.
1.4 Discussions
From the result of this study, it can be concluded that financial inclusion has not effectively promoted
stable financial and marketing support to the economic system in developing economy in terms of
poverty reduction. Strong returns on commercial bank branches in rural area can stimulate economic
growth through increase in agricultural product and risk reduction. The establishment of commodity
market may solve some of the uncertainty problems, transaction costs and information problems
between sellers and buyers of agricultural products and thus allow for a more efficient allocation of
investments that will encourage economic growth and reduce poverty. Moreover, empirical studies
have shown repeatedly that financial inclusion will drive economic development through investment
if properly managed and active ATMs are implemented. Also bank lending to rural dwellers has not
positively causes economic growth and poverty reduction; therefore, any attempt made by banks to
fully finance agriculture in developing economy should be encouraged with attention to inflation and
bank lending rates.

This study examines the trends of financial inclusion and the mechanisms that underpin economic growth through financial services, products and finance access using data collected from Nigeria's Financial Development Indicators (FINDEX) from 2011 to 2018. Evidence has shown that increased access to and utilisation of financial products and services, such as ATMs and depositor accounts, have a favourable impact on economic performance. This study reveals that in 2011, Nigeria's overall access to financial institutions account was just 30%. This percentage increased to 44% in 2014 but later declined to 39% in 2017. This low and dwindling percentage of access and usage of financial means that a lot needs to be done for the economy to benefit most from financial inclusion. This study recommends that to increase economic growth, more efforts be made to enhance the usage of financial products and services such as electronic transactions, POS, ATM, and mobile banking especially in rural communities.

Digital payments are currently well-developed and available through various methods, especially in Indonesia. Digital payments are essential in ensuring the country’s economy keeps running and in helping to boost the economy. However, the impact of such payments on poverty is currently unknown. This study examines the impact of digital payments on poverty rates in Indonesia. We use the ECM (Error Correction Model) to analyze the impact of digital payments on poverty in the short and long term, using data from 2009 to 2022. The results show that an increase in digital payments through the volume of ATM and debit card transactions is associated with short and long-term poverty reduction. Meanwhile, the variable volume of credit card transactions and volume of electronic money transactions does not significantly impact poverty in the short or long term. Economic growth as a control variable also plays a role in reducing poverty significantly in the long term.

The literature has a strong foundation for the contributions that financial inclusion (FI) and environment social governance (ESG) provide to the sustainable growth (SG) of the nation. This study looks at the relationships between FI and ESG with SG through moderating role of poverty in the nation. The study performs a quantitative analysis by utilizing the panel data regression model on 140 countries with a time period of nine years, that is 2011–2019. In this study, models have been tested for consistency with FE (fixed effect) or RE (random effect). In it, ATMs are used as a proxy of FI, DW_EG is a proxy of statistical performance indicators (SPI), Agr_Land are used as a proxy of Environment Social and Governance (ESG) and Pov_surv are used as a proxy of poverty. GDP_grw are used as a proxy of GDP growth (GDP per capita growth) and RP are used as a proxy of rural population. This study establishes three models, that is, Models 1, 2 and 3. The empirical findings demonstrate a significant linkage between ESG, FI and SG, whereas poverty is found insignificant. This study aims to examine the relationship between financial inclusion and economic growth in 22 OIC countries from 2005-2018 using a panel regression model, especially the REM model. There are three financial inclusion indicators as independent variables considered in this research: the financial inclusion index, the financial outreach index, and the financial usage index. We use GDP per capita as a proxy measure for economic growth. Using a random effect model (REM), our empirical results show that financial inclusion positively and significantly affects national economic growth in OIC countries. It is proven by all the proxy variables of financial inclusion, i.e., the financial inclusion index, financial outreach index, and financial usage index, positively correlate with the GDP per capita as a proxy for national economic growth. Other empirical results from control variables show that inflation is found significant to decrease OIC's economic growth. Trade also has significant effects on economic growth in OIC countries. Besides, in this study, unemployment has positively effects to increase economic growth in OIC countries. The main hypotheses in this study are accepted. Therefore, it could be concluded that financial inclusion positively contributes to increasing economic growth in Muslim countries. Furthermore, this finding will implicate the government to enhance and promote financial inclusion programs massively and provide access to financial services formally, such as insurance, saving, or credits/financing for the underprivileged community, especially for SMEs in all rural areas in OIC countries.

The aim of this study is to analyze the impact of financial inclusion on green economic growth in developing countries. For this purpose, 12 developing countries were selected based on the availability of data: Armenia, Egypt, Ethiopia, India, Indonesia, Iran, Jamaica, Kenya, Pakistan, Sri Lanka, Thailand, and Tunisia. Annual data for the period from 2004 to 2023 were used for this study. The focus of this study is on the achievement of Sustainable Development Goal 13 (SDG 13), which requires immediate intervention to address the challenges of climate change and its consequences. This study used principal component analysis (PCA) to construct the financial inclusion index. In this study, we conducted a unit root analysis using the second-generation unit root test. For long-run estimates, we used the Fully Modified Least Squares (FMOLS) model. According to the findings of the study, green innovation (β = 0.052 *), foreign direct investment (β = 0.438 *), and trade openness (β = 0.016 **) have positive and significant impacts on green economic growth (GEG). The extent of the positive effect of foreign direct investment (FDI) is greater, compared to green innovation and trade openness (TR). The results also indicate that financial inclusion (β = −0.241) and population (β = −0.291) have significantly detrimental impacts on GEG. However, the population impacts GEG to a greater extent, compared to financial inclusion. Similarly, results indicate that the negative impact of financial inclusion on GEG is greater than the positive impact of green innovation on GEG. On the basis of the findings of this study, policymakers are advised to promote green innovation, foreign direct investment, and trade openness to promote green economic growth. Moreover, this study suggests that green finance or financial inclusion constrained by environmental quality should be promoted to safeguard environmental quality.

The present study addresses a significant omission in the literature by examining the role of non-traditional financial organizations in poverty reduction. Previous research has primarily focused on the direct impact of commercial banks on poverty, neglecting the contribution of other types of financial institutions. This research posited that Islamic banks are anticipated to assume a pivotal function in mitigating poverty; nonetheless, more studies on the topic need to be conducted. This research used the Partial Least Squares Regression technique to investigate the impact of Islamic banks on poverty alleviation in several developing nations from 2013 to 2019. The empirical data demonstrates a direct correlation between the overall assets of Islamic banks and some evident characteristics. The heightened acquisition of holdings by Islamic banks indicates a decrease in poverty. Furthermore, a statistically significant correlation exists between the legal framework and poverty alleviation. It is crucial to acknowledge that the research is limited by the intrinsic limits imposed by the accessible information on Islamic banks and the specific temporal limitations of the study. Future academic research should aim to increase the sample size and cultural and social factors and expand the time frame to understand the intricate function of Islamic banks in reducing poverty entirely. This paper is helpful to many policymakers in developing countries, including Hail development plans in Saudi Arabia.

Financial inclusion ensures access to appropriate financial products and services needed by all sections of society, especially the vulnerable low-income groups, at an affordable cost fairly and transparently by regulated mainstream financial institutions. The study investigated the causal relationship between financial inclusion and economic growth. The study adopted the Granger causality test, using the two-step generalised method of moments. The study adopted three measures of financial inclusion: branches of commercial banks per 1000 adults, depositors with commercial banks per 1000, and outstanding loans with commercial banks as a percentage of gross domestic product. The results showed bidirectional causality between economic growth and financial inclusion. The results imply that causality runs from economic growth to financial inclusion and vice versa. It shows that there is two-way causality. These results apply to two measures of financial inclusion, i.e., branches of commercial banks per 1000 adults and outstanding loans with commercial banks as a percentage of gross domestic product. The results between depositors with commercial banks per 1000 and economic growth showed a unidirectional causality from economic growth to financial inclusion. The result of the study implies that governments in the Southern African Development Community should pursue twin policies that spur both financial inclusion and economic growth, given that both are essential variables influencing each other.

This article proposes to investigate the relationship between remittances and different gender gap indexes for selected MENA countries during the period 2006-2020. Using a panel data technique, namely the panel-ARDL, the econometric approach controls for cointegration, nonstationary, heterogeneity, and cross-sectional dependence in the variables and residuals. The results from the pooled mean group (PMG) show that in the long term, remittances have no effect on the Overall Gender Gap Index in the study area. In addition, the study finds that only the Gender Educational attainment gap subindex is positively influenced by remittances. These mixed findings show that remittances alone were not enough to promote gender equality. Our empirical study revealed that the introduction of the interaction term between remittances and financial inclusion gives a positive effect on gender equality indexes. The results confirm that financial inclusion is the main channel through which remittances can enhance women's autonomy and advance gender equality.

The aim of this research is to provide new empirical evidence on the determinants of financial inclusion in the selected Western Balkan economies using a panel data method between 2004 and 2021. This research covered six Western Balkans countries based on the data that was available. The results highlight the significance of income, quality of legal system, number of internet users, and decline of unemployment rate in promotion of financial inclusion across the Western Balkan countries. In conclusion, the study reveals that building a financially inclusive society in the Western Balkans would require reducing unemployment, increasing income and improving ITC communication infrastructure, and improving the legal system. Likewise, it is indicated that policy makers should adopt more modifications and changes in existing economic policies in order to achieve a higher level of financial inclusion.

This paper leverages the IMF’s Financial Access Survey (FAS) database to construct a new composite index of financial inclusion. The topic of financial inclusion has gathered significant attention in recent years. Various initiatives have been undertaken by central banks both in advanced and developing countries to promote financial inclusion. The issue has also attracted increasing interest from the international community with the G-20, IMF, and World Bank Group assuming an active role in developing and collecting financial inclusion data and promoting best practices to improve financial inclusion. There is general recognition among policy makers that financial inclusion plays a significant role in sustaining employment, economic growth, and financial stability. Nonetheless, the issue of its robust measurement is still outstanding. The new composite index uses factor analysis to derive a weighting methodology whose absence has been the most persistent of the criticisms of previous indices. Countries are then ranked based on the new composite index, providing an additional analytical tool which could be used for surveillance and policy purposes on a regular basis.

With extensive country- and firm-level data sets we first document that the financial sectors of most sub-Saharan African countries remain significantly underdeveloped by the standards of other developing countries. We also find that population density appears to be considerably more important for banking sector development in Africa than elsewhere. To better understand how countries can overcome the high costs of developing viable banking sectors outside large metropolitan areas, we focus on Kenya, which has made significant strides in financial inclusion and development in recent years. We find a positive and significant impact of Equity Bank, a leading private commercial bank on financial access, especially for under-privileged households. Equity Bank’s business model—providing financial services to population segments typically ignored by traditional commercial banks and generating sustainable profits in the process—can be a potential solution to the financial access problem that has hindered the development of inclusive financial sectors in many other African countries.Institutional subscribers to the NBER working paper series, and residents of developing countries may download this paper without additional charge at www.nber.org.

This paper analyzes institutional investors' demand for stock characteristics and the implications of this demand for stock prices and returns. We find that “large” institutional investors nearly doubled their share of the stock market from 1980 to 1996. Overall, this compositional shift tends to increase demand for the stock of large companies and decrease demand for the stock of small companies. The compositional shift can, by itself, account for a nearly 50 percent increase in the price oflarge-company stock relative to small-company stock and can explain part of the disappearance of the historical small-company stock premium.

This study develops a cross-section empirical framework to examine the relationship between the macroeconomic environment and trends in income distribution. The macroeconomic variables that are found to be associated with an improvement in income distribution are higher growth rate, higher income level, higher investment rate, real depreciation (especially for low-income countries), and improvement in terms of trade. The estimated significant effects of growth, income, and investment provide evidence that policies designed to promote investment and growth are likely also to contribute to an improvement in income distribution.
