Twin Peaks: A Theoretical Analysis

Abstract

This paper provides a theoretical analysis of the twin peaks method of financial system regulation, with particular reference to the Australian iteration of the model. This includes a description of how twin peaks functions, its historical development, and its strengths and weaknesses. An analysis is also provided of an important bifurcation in the Australian model, as it as has been emulated elsewhere in the world, namely the jurisdictional location of the bank regulator.

widespread fraud by Countrywide in the entire gamut of its operations, the
administration, the industry … Countrywide made hundreds of thousands of fraudulent
loans … It fraudulently foreclosed on large numbers of loans. It victimized hundreds of
thousands of people and hundreds of financial institutions, causing hundreds of billions
of dollars of losses. It has defrauded more people, at a greater cost, than any entity in

The South African Reserve Bank (SARB) and other financial role players such as the Prudential Authority (PA), the Financial Sector Conduct Authority (FSCA), the National Credit Regulator (NCR), the Financial Intelligence Centre (FIC), the Financial Stability Oversight Committee (FSOC), the Financial Sector Contingency Forum (FSCF), the Financial Sector Council of Regulators (FSCR) and the Financial Sector Inter-Ministerial Council (FSIC) play a significant role in the protection and promotion of financial stability and market integrity in South Africa. The SARB has the primary financial stability mandate, whilst the FSCA was established to primarily promote market integrity and enhance market efficiency through protecting and promoting the fair treatment of financial customers and promoting financial literacy programs. As technology advances and new players enter the market, traditional financial institutions are faced with increased competition and the need to adapt and innovate to stay relevant. In this regard, regulatory frameworks and the functions of regulatory bodies should be constantly reviewed to conform to financial technology (fintech) developments and safeguard consumer interests. This article examines the roles and functions of the aforementioned financial role players as regulated by the Financial Sector Regulation Act (FSR Act) and other relevant financial sector laws. This is done to evaluate the effectiveness of their roles and functions to protect and promote financial stability and market integrity in line with fintech and Artificial Intelligence (AI) developments. The paper also evaluates the importance of cooperation and collaboration between the financial role players to fulfil their roles and functions.

According to the Public Interest Theory, the objective of regulation is for the purpose of maintaining and promoting public interest. However, in reality, the regulator does not always understand his task. He may use poor judgment in the prioritization of his goals; not act industriously enough in the fulfillment of his powers; prefer the interest of a specific interest group over that of the general public, or act egocentrically by promoting his own self-interest. As a result of these matters, regulators do not necessarily maintain and promote the public interest The regulatory failures mentioned above, may also take place in the banking field. Moreover, due the special characteristics of the banking field, they may produce severe repercussions. However, experience shows that under certain circumstances, public pressure can overcome regulatory failures and result in regulation fashioned to suit the interests of the public. A case that well illustrates this issue is the Bank Fees Reform that took place in Israel in 2007, and led to the imposition of supervision over bank fees. This reform serves as the case study of this article. Its conclusions are also applicable to many other fields and jurisdictions.
