The China Shock: Learning from Labor Market Adjustment to Large Changes in Trade

Abstract and Figures

China’s emergence as a great economic power has brought an epochal shift in patterns of world trade. This shift has toppled much of the received empirical wisdom about how labor markets adjust to trade shocks. Alongside its heralded consumer benefits, trade has both significant distributional costs, which theory has long recognized, and substantial adjustment costs, which the literature has tended to downplay. These adjustment costs mean that trade impacts are most visible not in national-level outcomes for broad skill types, as canonical theory would suggest, but in the local labor markets in which the industries most exposed to foreign competition are concentrated. Adjustment in local labor markets is remarkably slow, with wages and local laborforce participation rates remaining depressed, local unemployment rates remaining elevated, and public transfer benefits take-up rising across a spectrum of programs for at least a full decade after trade shocks commence. Within impacted localities, the workers who are most affected by rising trade exposure are those initially employed in firms that compete most directly with China. These workers, and in particular those in lower earnings deciles, experience greater job churning and reduced lifetime income. Recent literature also addresses the aggregation of local-level impacts of trade shocks into national-level outcomes. Employment has fallen in U.S. industries more exposed to import competition, as expected. So too has overall employment in the local labor markets in which these industries were concentrated. Offsetting employment gains in non-tradables, export-oriented tradables, or imported-input-using industries have yet to materialize. Better understanding when and where trade is costly, and how and why it may be beneficial, are key items on the research agenda for trade and labor economists.

ABSTRACT
China’s emergence as a great economic power has induced an epochal shift in patterns of world trade.
Simultaneously, it has challenged much of the received empirical wisdom about how labor markets
adjust to trade shocks. Alongside the heralded consumer benefits of expanded trade are substantial
adjustment costs and distributional consequences. These impacts are most visible in the local labor
markets in which the industries exposed to foreign competition are concentrated. Adjustment in local
labor markets is remarkably slow, with wages and labor-force participation rates remaining depressed
and unemployment rates remaining elevated for at least a full decade after the China trade shock commences.
Exposed workers experience greater job churning and reduced lifetime income. At the national level,
employment has fallen in U.S. industries more exposed to import competition, as expected, but offsetting
employment gains in other industries have yet to materialize. Better understanding when and where
trade is costly, and how and why it may be beneficial, are key items on the research agenda for trade
and labor economists.

This paper aims to reveal the changing characteristics of the contribution rates of different production factors in China since the reform and opening up from two dimensions: stage and space. The study used national data from 1978 to 2021 and provincial data from 2000 to 2020, combined with methods such as C-D production function and spatial econometrics for analysis. Research has found that: (1) In terms of stage characteristics, during the structural adjustment stage (1978–1998), economic growth mainly relies on capital and labor input, and the contribution rate of land factors gradually decreases. During the high-speed development stage (1998–2012), the contribution rate of technological factors gradually increased, while the contribution rate of land factors remained relatively stable. In the stage of high-quality development (2012 present), the contribution rate of technological factors continued to rise and become the dominant factor, while the contribution rate of land factors has decreased to a lower level. (2) Regarding spatial characteristics, the spatial econometric model reveals significant spatial agglomeration characteristics of capital and labor, and land factors positively affect local and neighboring economic growth. From 2000 to 2020, the contribution rate of capital factors in various provinces showed a difference of "low in the east and high in the west," which decreased year by year. The contribution rates of labor and land factors have declined to low levels in all provinces; The contribution rate of technological elements has significantly increased, with a higher contribution rate in the southeast region; High-quality development progress in each province can be identified based on the contribution rates of different production factors. The research findings help to understand the impact of varying production factors on economic development at a temporal and spatial scale and provide a scientific basis for achieving a high-quality development pattern of rational allocation of factors and regional coordinated development.

El objetivo es encontrar los determinantes que explican el movimiento de la participación del trabajo en la industria y por grupo de ramas manufactureras de nivel de baja, media y alta tecnología. The internationalisation of China’s economy since Reform and Opening Up in 1978 marked the start of what is currently known as globalisation. Since then, China has developed into one of the most open and integrated economies in the world. In terms of trade, it had already become the largest trading nation by 2014. Presently, the country accounts for 15% of global exports and receives 11% of all imports. However, globalisation has been on the retreat since the global financial crisis in 2008, and today, geopolitical fragmentation and economic security are at the top of the agenda.

This paper offers a strategic rationale for zero‐sum thinking in elections. We show that asymmetric information and distributional considerations together make voters wary of policies supported by others. This force impels a majority of voters to support policies contrary to their preferences and information. Our analysis identifies and interprets a form of “adverse correlation” that is necessary and sufficient for zero‐sum thinking to prevail in equilibrium.

In a period of rising threats to constitutional government within countries and among them, it is a crucial time to study the rule of law in transnational context. This framework chapter defines core concepts, analyzes the relation between national and international law and institutions from a rule-of-law perspective, and assesses the extent to which rule-of-law practices are shifting at the domestic and international levels in parallel. Part I explains our conceptualization of the rule of law, necessary for the orientation of empirical study and policy responses. Following Martin Krygier, we formulate a teleological conception of the rule of law in terms of goals and practices, which, in turn, calls for an assessment of institutional mechanisms to advance these goals, given varying social conditions and contexts. Part II sets forth the ways in which international law and institutions are important for rule-of-law ends, as well as their pathologies, since power is also exercised beyond the state in an interconnected world. Part III examines empirical indicators of the decline of the rule of law at the national and international levels. It notes factors that could explain such decline, and why such factors appear to be transnationally linked. Part IV discusses what might be done given these shifts in rule-of-law protections. In conclusion, we note the implications of viewing the rule of law in transnational context for conceptual theory, empirical study, and policy response.

Exploiting variation in exposure to Chinese import growth across local markets, I investigate the effects of import competition on self‐employment in the US. The China trade shock had a sizable negative impact on incorporated self‐employed business owners (i.e., entrepreneurs) in manufacturing. The reduction in entrepreneurs also significantly contributed to the decline in total manufacturing employment. The analysis also indicates that other sectors have not absorbed entrepreneurs released from manufacturing. Finally, the effects on entrepreneurship are similar across different demographic groups characterized by gender, age, and education.

Using employee-employer matched data, I analyze the impact of a low-wage trade shock on manufacturing workers in a high-wage country, Denmark, and how they adjust to the shock over a decade. I derive causal effects by exploiting the dismantling of the Multifiber Arrangement quotas on products from China upon its WTO accession as a quasi-natural experiment and use within-industry, within-occupation heterogeneity in workers' exposure to this shock. I find significant negative long-run effects on earnings and employment trajectories and identify job instability in the service sector as a main adjustment friction, concentrated among workers with manufacturing-specific education and occupation. The results establish the importance of specific human capital in trade adjustment and provide evidence of skill upgrading as workers rebuild lost human capital through education. © 2018 by the President and Fellows of Harvard College and the Massachusetts Institute of Technology.

We develop a multi-sector gravity model with heterogeneous workers to quantify the aggregate and group-level welfare effects of trade. The model generalizes the specific-factors intuition to a setting with labor reallocation, leads to a parsimonious formula for the group-level welfare effects from trade, and nests the aggregate results in Arkolakis et al. (2012). We estimate the model using the structural relationship between China-shock driven changes in manufacturing employment and average earnings across US groups defined as commuting zones. We find that the China shock increases average welfare but some groups experience losses as high as five times the average gain. Adjusted for plausible measures of inequality aversion, gains in social welfare remain positive and deviate only slightly from those according to the standard aggregation method. We also develop and estimate an extension of the model that endogenizes labor force participation and unemployment, finding similar welfare effects from the China shock.

We develop a dynamic trade model where production and consumption take place in spatially distinct labor markets with varying exposure to domestic and international trade. The model recognizes the role of labor mobility frictions, goods mobility frictions, geographic factors, and input-output linkages in determining equilibrium allocations. We show how to solve the equilibrium of the model without estimating productivities, migration frictions, or trade costs, which are usually difficult to identify. We calibrate the model to 38 countries, 50 U.S. states, and 22 sectors, and use the rise in China's import competition to quantify the effects across more than 1,000 U.S. labor markets. We find that China's trade shock resulted in a loss of 800,000 U.S. manufacturing jobs, about 50% of the change in the manufacturing employment share unexplained by a secular trend. We find aggregate welfare gains, but, due to trade and migration frictions, the welfare and employment effects vary across U.S. labor markets. Estimated transition costs to the new long-run equilibrium are also heterogeneous and reflect the importance of accounting for labor dynamics.

Using data on trade-induced displacements, this paper documents that locations facing more foreign competition in the U.S. have: higher job destruction rates, lower job creation rates, and thereby lower employment rates. In contrast to standard trade theory, a model with variable markups and heterogeneous segmented labor markets is consistent with these facts. Foreign competition has a correlated effect on job destruction and job creation precisely because the most vulnerable locations also have lower productivity. Following an unexpected trade liberalization with limited mobility, employment sharply falls in the worse hit locations while welfare and employment increase in the aggregate.

We analyze the impact of trade-induced income shocks on the size of local government and the provision of public services. Areas in the United States with declining labor demand and incomes due to increasing import competition from China experience relative declines in housing prices and business activity. Since local governments are disproportionately funded through property and sales taxation, declining property values and a decrease in economic activity translate into less revenue, which constrains the ability of local governments to provide public services. State and federal governments have limited ability to smooth local shocks, and the impact on the provision of public services is compounded when local income shocks are highly correlated with shocks in the rest of the state. The outcome is a relative decline not only in incomes but also in the quality of public services and amenities in trade exposed localities.

We examine the impact of policy uncertainty on trade, prices, and real income through firm entry investments in general equilibrium. We estimate and quantify the impact of trade policy on China's export boom to the United States following its 2001 WTO accession. We find the accession reduced the US threat of a trade war, which can account for over one-third of that export growth in the period 2000-2005. Reduced policy uncertainty lowered US prices and increased its consumers' income by the equivalent of a 13-percentage-point permanent tariff decrease. These findings provide evidence of large effects of policy uncertainty on economic activity and the importance of agreements for reducing it.

This paper evaluates the global welfare impact of China’s trade integration and technological change in a multi-country quantitative Ricardian-Heckscher-Ohlin model. We simulate two alternative growth scenarios: a \balanced" one in which China’s productivity grows at the same rate in each sector, and an \unbalanced" one in which China’s comparative disadvantage sectors catch up disproportionately faster to the world productivity frontier. Contrary to a well-known conjecture (Samuelson 2004), the large majority of countries experience signicantly larger welfare gains when China’s productivity growth is biased towards its comparative disadvantage sectors. This nding is driven by the inherently multilateral nature of world trade.

What are the consequences of international trade on the skill premium? We incorporate skill-intensity differences across firms and sectors into a standard model of international trade. Reductions in trade costs reallocate factors toward a country's comparative advantage sectors, increasing the skill premium in countries with a comparative advantage in skill-intensive sectors and decreasing it elsewhere. Reductions in trade costs also reallocate factors toward more productive and skill-intensive firms within sectors and toward skill-intensive sectors in all countries, increasing the skill premium in all countries. Quantitatively, we find that trade liberalization increases the skill premium in almost all countries.

"We analyze the effects of the unprecedented rise in trade between Germany and 'the East' - China and Eastern Europe - in the period 1988-2008 on German local labor markets. Using detailed administrative data, we exploit the cross-regional variation in initial industry structures and use trade flows of other high-income countries as instruments for regional import and export exposure. We find that the rise of 'the East' in the world economy caused substantial job losses in German regions specialized in import-competing industries, both in manufacturing and beyond. Regions specialized in export-oriented industries, however, experienced even stronger employment gains and lower unemployment. In the aggregate, we estimate that this trade integration has caused some 493,000 additional jobs in the economy and contributed to retaining the manufacturing sector in Germany. We also conduct our analysis at the individual worker level, and find that trade had a stabilizing overall effect on employment relationships." (Author's abstract, IAB-Doku) ((en))
